Internal link is a link to a page on the same website you are currently viewing. An external link takes you to a different site completely. Y!A is a good example. All the buttons you can click on go to different pages within Yahoo (internal). Many people post links to pictures and videos (external).

Generally, a link to a page outside the same domain or website is considered external, whereas one that points at another section of the same webpage or to another page of the same website or domain is considered internal.
